India's Ministry of Defense is quietly rewriting who gets to build its weapons systems. For decades, that job belonged almost entirely to Defense Public Sector Undertakings like HAL and BEL. That is changing fast. MSMEs already supply the bulk of India's manufacturing base by plant count, and their footprint in defense sub-components is growing sharply.

The Positive Indigenization Lists have banned imports of thousands of line-replaceable units and sub-systems, forcing DPSUs to source locally. That single policy shift has turned MSMEs from bystanders into essential suppliers almost overnight.

The MoD's indigenization push is not superficial. Roughly 8,000 MSMEs are now engaged in defense production, manufacturing components for missiles, aircraft, ships, and armoured vehicles. The Ministry of Defense states that its positive indigenization lists cover 411 service items and 3,738 DPSU items, with import embargoes applying according to the notified timelines.
The Ministry of Defense’s DAP 2026 draft proposes stronger indigenous-content requirements and procurement reforms, while existing initiatives such as iDEX and the Technology Development Fund support smaller technology developers. MSMEs increasingly hold the largest procurement share after DPSUs and large private players, filling gaps that big manufacturers cannot service at scale.

Two schemes dominate early-stage defense R&D funding, and they are structured differently. iDEX, run through the Defense Innovation Organization, offers non-dilutive SPARK grants of up to Rs 1.5 crore for prototype development under the Defense India Startup Challenge. Selected projects under iDEX Prime can receive up to Rs 10 crore. The MSME retains full intellectual property rights throughout.
DRDO's Technology Development Fund runs alongside iDEX with its own eligibility track, aimed at translating laboratory stage research into deployable systems for the Army, Navy, and Air Force. The Parliamentary Standing Committee on Defense reported that funding had been enhanced from Rs 10 crore to Rs 50 crore per project. Eligibility, funding and development conditions depend on the specific TDF scheme and project.
This is where most first-time vendors stumble. Military-grade components must clear rigorous testing against global defense standards, and failure rates on first submission are high. A practical defense manufacturing compliance roadmap for Indian MSMEs should include:
MSMEs can use DRDO and DGQA testing laboratories at subsidized rates rather than building in-house test infrastructure, which is often the only economical path to certification. MSMEs should confirm these details before budgeting for certification or testing.

Defense contracts run on milestone-based payments with long gestation periods, and that gap has killed more than one promising supplier. The TReDS, Trade Receivables Discounting System platform lets MSMEs discount invoices against DPSU buyers, converting receivables into working capital without waiting for government payment cycles to clear. NSIC also operates a bill-discounting scheme.
For MSMEs, Indian defense procurement offers a pathway from specialized engineering to participation in the domestic defense supply chain. Success depends on matching the right procurement channel with technical capability, compliance readiness and financial capacity.
